Picture the flat green behind a house: grass kept short, no flowers in it, somewhere to walk on or sit on. That is one lawn. The other lawn — a fine, light cloth — only shares the spelling; the two words came into English from different places.
Two different words with the same spelling. The grass sense goes back to Middle English launde (c. 1300) 'glade, open space in a forest', from Old French lande 'heath, moor, clearing'; the 'grassy ground kept mowed' sense is recorded by 1733. The cloth sense is early 15c. and is probably from Laon, a city in northern France that was a centre of linen manufacture.
