Loose-fitting clothes are cut big. They do not sit tight on the body; they hang, they leave space, they are usually worn for comfort, heat, or a relaxed look. A loose-fitting shirt, loose-fitting trousers, a loose-fitting dress. The opposite idea is tight-fitting or close-fitting. Loose here is about the cut, not about morals (a loose person) and not about something coming undone (a loose screw), though those are the same spelling. You can also say the clothes are loose, but loose-fitting makes it clear you mean the fit on purpose, not that the garment is the wrong size or falling off. when it comes before a noun.
